What is the Value Factor?

When shopping, you might see two identical items priced differently. If one is £10 and the other £5, you’d likely take the cheaper option. The Value Factor works similarly in investing by seeking underpriced companies.

Why Does It Matter for My Money?

An analogy we have used before is thinking of your investment portfolio as a garden. Although it grows on its own, adding some plant food (that is the Value Factor) can make it bloom more beautifully over time. Just like how you cannot predict precisely when a flower will bloom, you cannot predict the exact timing of the growth in a company’s share price. However, investing in an undervalued company sets the stage for potential gains in the long run.

How does it work?

So, how do you know if a stock is undervalued? Remember the golden rules we talked about? One of them is the Price-to-Book Ratio (P/B Ratio). It helps you determine if a company’s share price is a good deal compared to its potential—the lower the P/B ratio, the better.

What is the catch?

Investing can be like riding a roller coaster – there are ups and downs. While the Value Factor can improve long-term returns, it does not guarantee that every undervalued company will skyrocket in value. Combining the Value Factor with other factors, like the Size Factor, can increase the chances of a satisfying financial performance over time.
